Types of Commercial Lenders

Conduit Lenders-These lenders pool their loans, securitize them and sell them off to Wall Street. Therefore conduits have unlimited cash for deals that aren’t good enough for life insurance companies. Conduit lenders are known to be very lenient, as long as the property type meets their requirements. A debt service coverage ratio usually needs to be around 1.20%. (Click here for more information about a debt service coverage ratio.) Borrowers can have average credit and the property does not have to be as new as life insurance companies require.

Life Insurance Companies are extremely risk adverse. The property must cash flowing and usually needs a debt service coverage ratio of 1.35. (To learn more about a debt service coverage ratio click here.) Loan to value ratio should be less than 70%. The loan must be over $500,000 and the property must be less than 5yrs old, brand new is preferred. The borrower’s net worth should be 1.5 times the loan amount and good credit is a must.

Savings & Loans lenders are cash flow lenders. Standard property types include office, retail, or industrial (concrete or brand new steel-skinned). They will lend up to 75%.

Banks look at balance sheets. They prefer the borrower to have a liquid net worth. Bank deposits and good credit history determine the approval of the loan. Business properties loans can be considered if the business is very successful.

Credit Companies look at tax returns. Business property loans are given if they are supported by tax returns. The borrower must have good credit. If tax returns are good, the close ratio will be high.

Private Investors have increased in the last few years. With the increase of commercial properties and creation of competitive aggressive programs, private investors will sometimes loan up to 100% of the property. Hard Money lenders are quite a few of them, lend off the equity of the property. Credit is usually not very important and a negative cash flow can occur.

Steps to Calculating the Debt Service Coverage Ratio (DSCR)

 

The most important ratio to understand when making income property loans is the debt service coverage ratio. Here is the formula:

DSCR =Net Operating Income (NOI)/ Total Debt Service

To better understand the Debt Service Coverage Ratio is to understand the numerator and denominator. Let’s take a look at the net operating income first.

Net Operating Income is the income from an income property less all the operating expenses:

Scheduled Rents                                               $150,000

Less 5% Vacancy & Collection Costs                 $7,500

Effective Gross Income                                     $142,500

Less Operating Expenses
            Real Estate Taxes
            Repairs
            Insurance
            Maintenance
            Utilities
            Management
            Replacement Reserves
           

Total Operating Expenses                                  $35,000

Net Operating Income (NOI)                           $107,500

Please Note:

Do not include mortgage loan payments for the property as an operating expense.

Please remember that most lenders insist a management factor of 3-6% of the effective gross income even if the property is managed by the owner. The reason for this is the lender figures they will have to pay for the management of the property if they took back the property.

Lenders require a vacancy factor of usually 5-10% of the gross income to cover any collection cost or vacancy cushion.

Now let’s figure out the denominator. The Total Debt Service includes all the principal and interest payments, (on all mortgages) on the property. Do not add in the insurance or tax expense, they were already accounted for in the Net Operating Income (NOI).

Finished! Now divide the Net Operating Income (NOI) by the mortgage payment(s). Here is an example:

Net Operating Income = $107,500

Total Debt Service (Mortgage payments) = $80,000

DSCR=$107,500/ 80,000 = 1.34%

DSCR=1.34%

Most lenders require that the DSCR be higher than 1.10%, certain factors like the loan to value may warrant going below 1.10% and even below 1% if the loan to value is around 65%.

In order to expedite your mortgage loan application, it is imperative that we have the following items to assemble a file that will meet our underwriter’s policies and procedures:


We need  2 years financials on your business, its estimated appraised value, the current loan amount if it is a refi, or its purchase price.   We require point of contact and financial information on the owners as well as annual revenue and expenses.

 

Depending on whether or not this is a full-doc loan, a standard 4506 form maybe required. We ask for bank statements, tax filings and financials for the past 3 years if possible. Minimum of 2 years required.  For traditional financing, a credit score of 600 and above is needed if the mid-score is below 600, or turn-around time is less then 30 days, a hard money source can be offered for scores below 600 or closings that require funding in 21 days or less. 


If you are interested in a residential home mortgage or investment property, we need a 1003 application filled out, signed and dated as well as your written permission to pull a tri-merge credit report, along with a loan submission sheet in order to secure a pre-approval letter.  This all can be done in a timely manner if we have our borrower(s) cooperation and the documentation listed herein.
